I think your No. 2 is right. I used turbo tax and I got no. 2 : Tax = (X + Y - family deduction) * TaxRate1 - Y * TaxRate2. Here's the details:

Using Turbo tax easy step mode:
1. Enter US income X in W2 wages section
2. Select foreign earned income under Less Common Income section, follow the step and enter the Canada income Y.
Switch to form mode, you will find the following form created for you
a. Form 2555: line 45 in this form is the total of the exclusioin, it will be Y if it's less than about 85,000 (the limit you can exclue)
b. Foreign earned income tax work sheet: Inside this form you will find that the tax is calculated as Tax = (X + Y - family deduction) * TaxRate1 - Y * TaxRate2
c. Form 1040: the line 7 (wages) will be your US only income, which is X. line 21 (other income) will be 0.

    • Actually, this is the question bothering me for a long time. This sounds too good to be true for me.
      Suppose wife earned x in Canada and husband earned y in US. Tthe total taxable income will be y, and the tax will be the same as the situation where both husband and wife lives in US and only earned y. really sounds too good to be true

    • The only thing I am not sure is: If I earned X in usa, and my wife earned Y in canada, How does the exclusion works? I had two different results with two methods.
      1. Result from TURBO TAX: final taxable income is X+Y-Y-Family Deduction = X - Family Deduction.
      2. Result from 1040 Guide: final tax = (X+Y-Family deduction)* TaxRate - X*TaxRate.
      In this way, final tax is a little bit higher than result 1.
